Value investing was firstly established by Benjamin Graham and David Dodd. But, the philosophy is made well known by Warren Edward Buffett. Warren Edward Buffett, the successful investor makes his investment based on this valuing investing philosophy. This value investing philosophy is quite different from the investing philosophy used by analysts. Though there is no guarantee for earning money, it is worthwhile for learning from Buffett.
Intrinsic value of a company lies at the centre of the value investing philosophy that Buffett uses. Intrinsic value is actually talking about the competitiveness of a company. As competitiveness is changing by both internal and external factors, an intrinsic value that we talk about is often frozen at a certain level for a specific point of time. For Buffett or the value investing philosophy, the best choices of investment is those with high and increasing competitiveness. To determine the intrinsic value of a company, you can make reference to its stock price. If the stock price is lower than the difference between stock price and your margin of safety, the investment is worth holding.
One reason why most people lose money in the financial or stock market is because the stock prices are always changing and are difficult to predict. Some experienced investors tend to buy and hold investments with los absolute stock price. Value investors are a bit different. They may not be attracted by the low stock price. Their main focus as mentioned is the intrinsic value of a stock. Even with a low stock price, without a high and increasing intrinsic value, it is not attractive to value investors.
No matter what type of investors you are, analysis is always a key to successful investments. It is important for you to gather adequate and useful information in order to determine if you will buy, sell or hold a stock. Stock price is affected by supply and demand. When supply and demand change, the stock price changes accordingly. Without useful information on a company's competitiveness and intrinsic value, there is a high risk of wrong decision and financial loss.
The word long run mentioned in the last paragraph is another key principle of value investing. Value investing tends to ignore the short term fluctuation of a stock. A steady and prolonged growth of the stock is more important. It is because a small gain in every year contributes to a huge gain in 20 to 30 years of time. You may have a question that is it really necessary to hold an investment for 20 to 30 years? The answer is yes for value investing. With reference to the market history and you will discover that there is an overall upward trend with fluctuations in between. A long-term holding of competitive investment minimizes you risk of losing money for short term price fluctuation.
To practice value investing is easy. The first step is to avoid reading too many technical analyses but focus on your own fundamental analysis on your target investment. The purpose of the fundamental analysis is to assess the intrinsic value of your target investment. Gathering different kinds of information can be helpful to your analysis. But, a detailed SWOT analysis is a simple but powerful way to evaluate the performance of a company.
